My mom was a reading teacher, so I grew up with a lot of these! Cahabo's suggestions are great. I just bought my 3- and 5-year old neice/nephew these for Christmas:

Love, love, love the Shel Silverstein books. They're awesome.
I've been buying my nephew The Chronicles of Narnia one book at a time. He was pretty young when I got him his first (maybe 4?) but his mom read them to him and now he loves getting the next book in the series every holiday. (I can only stretch this out a couple more years but still!)
I've read pretty much all the books listed here to the nephews/niece over time (oldest is 18, youngest is 3) and they're all good. You really can't go wrong with any of the recs.
Ohh, I love children's books. In fact, being able to buy them and read them to my own children is just about the only reason I would ever actually have children. Course, since I have nieces...that works just as well.
I love everyone's suggestion, but wanted to add some of my own: Miss Rumphius- it's about a lady who plants flowers where every she goes to make the world a more beautiful place.
Jamberry: Dude, it's about a bear and jam! On a (very) side note, three summers ago when I made jelly, I used this image as the labels.
The five Chinese Brothers: It's about (duh) five Chinese brothers. One's a sword swallower, one can withstand fire...etc.
Make Way for Ducklings: This book is beautiful. It's about this duck couple which makes it's home in the city and the litle ducklings have to cross the street to go into the water. It's simply simply gorgeous.
The Velveteen Rabbit: Another gorgeous book. Look for the hardcover version, it's a keepsake.
The Story about Ping: it's about a duck who lives on a boat on a river in China.
There are many many many more- sometimes (I'm just a geek!) I'll go to Barnes and Noble and wander around the children's section just reminiscing.
